It sounds like your mortise lock is broken. Take a look at the 82-238, this might be what you're looking for. If you want to be 100% sure that the mortise is the problem, you can test the theory by removing the handle set and manually throwing the mortise lock with a screwdriver. If you still run into the same problem, then the mortise lock is likely the culprit. If it works fine, however, then something else may be the problem; for example, the thumb lever from the handle.
